It is a typical Portuguese communal flag, with the coat of arms centred on a field quartered of red and yellow.

Coat of arms

Shield barry wavy of 11 from chief to base: Argent-Vert-Argent-Vert-Argent-Azure-Argent-Vert-Argent-Vert-Argent, in base a bunch of three arrows Sable (bendy, paly,sinister bendy) tied Or, in central chief a cross patty Gules charged with a Greek cross Argent. Mural crown Argent with four visible towers (town rank) and white scroll with inscription in black initials "VILA DE S. SEBASTIÃO".
Meaning:
The waves due to the colours green and blue are alluding to the mouth of a local creek or river being discharged into the Atlantic. The arrows are an attribute of St. Sebastian, name giver and local patron saint of the commune. The cross is alluding to the Knights' Order of Christ.
